While AI-specific regulations remain uneven globally, regulators increasingly expect firms to apply existing governance, technology risk, conduct supervision, cybersecurity, and third-party oversight obligations to AI-enabled processes. This is particularly important in financial services, where AI increasingly influences customer communications, underwriting, fraud detection, surveillance, marketing, trading support, and operational decision-making.

The result is a structural shift in executive responsibility. AI is no longer just a technology initiative — it is becoming an enterprise risk, resilience, and governance issue. The institutions that recognize this earliest will be best positioned when supervisory expectations formalize.

1. The End of the “Vendor Shield”

Many organizations initially approached AI through a vendor-consumption mindset: the model provider owns the AI, the cloud provider secures the infrastructure, and the platform vendor manages the controls. This created an implicit assumption that accountability followed the technology — not the business outcome.

Regulators are signaling a different expectation. Financial institutions remain accountable for customer outcomes, operational resilience, supervisory compliance, cybersecurity, and evidence of effective governance — even when the AI capability is externally sourced. The vendor relationship does not transfer regulatory obligation.

This is the real end of the “vendor shield.” A firm that deploys a third-party AI model for credit decisioning cannot point to the vendor’s documentation as evidence of its own governance. The firm must demonstrate that it understands the model’s behavior, monitors its outputs, and maintains the ability to intervene when outcomes deviate from expectations.

The implications extend beyond procurement. Boards and senior management must now treat AI vendor relationships with the same rigor applied to outsourced critical operations — because that is precisely what they are.

2. Existing Regulatory Expectations Still Apply

Financial regulators have not fully standardized AI-specific supervisory regimes. However, firms increasingly interpret existing frameworks as directly relevant to AI governance.

United States

Federal Reserve SR 11-7 remains the foundational reference for model risk management. Many institutions use SR 11-7 principles as the governance baseline for AI oversight, particularly where AI systems influence customer outcomes or risk decisions. The guidance requires effective challenge, independent validation, ongoing monitoring, comprehensive documentation, and clear accountability — all of which apply regardless of whether the model is built internally or sourced from a vendor.

FINRA Rules 3110 and 2210 continue to apply when firms use generative AI. FINRA Regulatory Notice 24-09 clarified that existing supervisory and communications rules are technology-neutral. Firms using AI to generate customer communications, power advisor-assistance tools, or drive recommendation engines must maintain the same supervisory controls as they would for human-generated content. The obligation to review, approve, and retain communications does not disappear because AI produced them.

The SEC Marketing Rule increases sensitivity around AI-generated marketing content. Misleading claims, implied guarantees, and unsupported performance statements carry the same regulatory risk whether authored by a human or generated by a model. Firms using AI for marketing must ensure output review processes are robust enough to catch hallucinated performance data or unsubstantiated claims.

Canada

OSFI Guideline E-23 reinforces expectations around model governance and technology risk, while Guideline B-13 addresses technology and cyber risk management. Together, these principles become increasingly important as firms adopt AI systems dependent on cloud providers, APIs, foundation models, and external orchestration platforms. OSFI’s expectation is clear: operational accountability cannot be outsourced, even when the technology is.

3. The 2026 Enforcement Shift

The transition from guidance to enforcement accelerated in 2026. Regulators moved beyond issuing principles and began holding firms accountable for AI governance failures under existing authority.

FS AI RMF: The New Operational Baseline

In February 2026, the U.S. Department of the Treasury released the Financial Services AI Risk Management Framework (FS AI RMF), translating the NIST AI RMF’s four pillars into 230 specific control objectives for financial institutions. This is the most comprehensive AI governance standard for the sector to date.

Critically, the FS AI RMF explicitly addresses the vendor shield problem. Control GV-TPR-04 requires that third-party AI providers meet equivalent control standards — and that the institution, not the vendor, demonstrates compliance. Control MP-INV-01 mandates a comprehensive AI inventory that includes vendor-sourced models. Control ML-VULN-01 requires continuous vulnerability monitoring regardless of whether the AI system is built or bought.

The message is clear: the FS AI RMF treats vendor-sourced AI as the institution’s own risk.

SEC AI-Washing Enforcement

The SEC intensified enforcement against “AI-washing” — firms making misleading claims about their AI capabilities to investors and customers. In March 2026, the SEC settled charges against two investment advisers for falsely claiming their AI systems provided personalized portfolio optimization when the underlying technology was rule-based automation with minimal AI involvement. These actions signal that AI governance failures now carry direct enforcement risk, not just supervisory criticism.

FINRA 2026 Regulatory Oversight Report

FINRA’s 2026 Annual Regulatory Oversight Report dedicated an expanded section to generative AI and cybersecurity, explicitly stating that firms deploying AI-generated communications must demonstrate supervisory controls equivalent to those applied to human-generated content. The report flagged AI vendor concentration as an emerging risk and signaled that examination priorities would include AI governance documentation and evidence of effective challenge.

EU AI Act High-Risk Obligations

The EU AI Act’s high-risk AI requirements become enforceable on August 2, 2026. Financial institutions using AI for credit scoring, insurance pricing, or financial risk assessment must demonstrate certified technical documentation, data lineage tracking, mandatory human oversight mechanisms, and post-market monitoring. Non-compliance carries fines of up to 3% of global annual turnover.

4. AI Governance Is Bigger Than Model Governance

As a result, AI governance is increasingly becoming a cross-functional discipline. Effective programs require coordination across cybersecurity, risk management, compliance, legal, operational resilience, procurement, and internal audit. No single function owns the full risk surface.

5. The New Third-Party Risk Problem

Financial institutions increasingly depend on a small number of hyperscalers, foundation model providers, orchestration platforms, and AI infrastructure vendors. This concentration creates a risk profile that traditional third-party risk programs were not designed to address.

Unlike conventional software vendors, AI providers deliver systems whose behavior may change dynamically over time. A foundation model update can alter outputs without any change to the consuming application’s code. This creates governance asymmetry — the institution bears the regulatory risk, but the vendor controls the model’s evolution.

The practical challenges include limited transparency into training data and model architecture, inability to independently validate model behavior at the foundation layer, dependency on vendor-controlled update cycles, and concentration risk when multiple business processes rely on the same provider.

This is why AI vendor risk is increasingly becoming an operational resilience issue — not just a procurement issue. Institutions must develop contingency plans for scenarios where a critical AI vendor changes model behavior, experiences an outage, or exits the market.

The FS AI RMF addresses this directly. Control GV-TPR-04 requires equivalent control standards for third-party AI providers. Control MP-CONN-04 mandates documentation of all connection points between AI systems and critical infrastructure. Control MG-INC-01 requires AI-specific incident response plans that account for vendor-initiated model changes. Together, these controls establish that third-party AI governance is not optional — it is a regulatory expectation with specific evidence requirements.

6. What Effective AI Governance Looks Like

The defining governance challenge of AI is not whether the model performs well in testing. It is whether management can demonstrate accountability and resilience when AI behavior changes unexpectedly. Under NY DFS 23 NYCRR 500’s 2023 amendments, boards must exercise effective oversight of cybersecurity risk — which now includes AI-related attack surfaces. Under OSFI E-23, senior management must ensure that model risk governance extends to all AI systems, including those sourced from third parties.

The practical implication: a board that cannot articulate its institution’s AI inventory, risk tiering methodology, and vendor dependency profile is not meeting emerging supervisory expectations. AI governance is no longer delegable to the data science team — it requires the same board-level attention as credit risk, market risk, and operational resilience.

The regulatory environment for AI remains evolving and fragmented. However, one principle is becoming increasingly clear across financial services: AI does not eliminate accountability.

Financial institutions remain responsible for governance, customer outcomes, cyber resilience, operational control, and third-party oversight — regardless of whether the AI capability is internally developed or vendor-provided. The vendor shield is gone. The accountability sits with the institution that deploys the AI and serves the customer.

The institutions that mature fastest will likely be those that treat AI governance not as a compliance exercise, but as an enterprise resilience and accountability discipline — embedded in operations, reported to the board, and evidenced through continuous monitoring.

The question is no longer who built the AI. It is who governs it when it fails — and whether they can prove it.
